It looks to me like the watch was just knocked off. If you watch the video about the time the watch disappears Bush suddenly looks down at the ground - my guess is that's at his fallen watch. What I find to be more odd is all the hand grabbing and hair rubbing going on.

The watch may have dropped to the ground, but the guy who grabbed Bush's arm at :55 is clearly trying to take it off. He may have dropped it accidentally afterwards, but the guy at least had the balls to try to steal it.

I don't blame the administration for lying about this one. They have to do it, just to be diplomatic to their hosts.
